I'm sure this is redundant but have you gone into the control panel
and set the boot slot to slot 5? I'd find it hard to believe that ALL
your 3.5 disks are bad, unless you had them stored together. Another
thing you could try is to get a copy of ADTPro, and the appropriate
cables, and transfer a few 3.5 disk images from your Mac to the GS to
see if making a new disk will work for you.

The expected behaviour for when you try and boot from a bad disk is for it to be spit out and for you to be presented with the "Check startup device!" screen (the one with the apple flying from side to side).

If you are not seeing this behaviour, then maybe there is a problem with the drive. Its strange that your system reboots after spitting out the disk. Maybe it starts to load the OS and hits a problem and then reboots?? If that is the case, maybe the drive just needs its heads cleaned.

I'd probably try the ADTPro solution that Dean mentioned first, and if that fails try cleaning the drives heads. Dirty heads is probably the most common problem with old floppy drives. Also check that your disks aren't really dirty/dusty - it could be that you are actually making the drives heads dirty by using dirty disks.
