The problem is that the Finder is getting hold of the disk before MUG! - and
as far as the Finder is concerned, a partitioned MS-DOS disk is
"unreadable". (And don't try to initialize it from the Finder either,
because MS-DOS won't be an option!)

The trick is to open MUG! first, *then* insert the Zip disk. (I don't have
the GS handy and I don't remember off the top of my head, but you *may* need
to get a MUG! file dialogue open first.) Alternatively, open some
application other than the Finder first.

The main thing is to get to a point that some program won't try to open the
Zip disk the moment you insert it! (Or phrased another way - it *does*
work - the trick is to keep the Finder out of the loop.)

By the way, I'd be a little careful about how much you copy to the Zip disk
if you have v1.01. There was a bug in the FAT-handling routine that didn't
cope with big numbers too well. (Actually, signed vs unsigned values. It was
originally written for 1.4MB floppy disks, remember!) The bug is fixed in
v1.20, available for free to all registered users. (It is also a lot smarter
with knowing about binary/text filetypes.)
