I believe what your describing is the "tunneling" feature which was
introduced in Finder 6.0.1. To use it, hold down the 'Option' key while
double-clicking on any folder. Each time you open a new folder (and
thus a new window) the previous folder window will automatically
close.
This and other shortcuts and tips are described in the Finder help
menu (located in the Apple menu, just below "About this Apple IIgs").
Apple-? will also bring it up.

Someone wrote a Finder extension (I think it was called WinFlate)
that shrinks windows down to just a title bar to help reduce screen
clutter. Personally, I always wished someone would write an add-on
to minimize windows and place them in a taskbar, much like current
day versions of Windows (there's room on the bottom of the desktop
screen).
