No.
First, the system requires only a megabyte or so. You can easily boot 
into the Finder on a 1MB machine. It's only that you can't run programs 
that require a few hundred K or more.
Second, memory issues cannot be the cause of the "Unable to load ProDOS" 
message. This message occurs very early in the startup process, before 
the computer knows how much memory the total system will occupy. (You 
can boot GS/OS on a 256K machine, and it will continue well into the 
splash screen before it runs out of memory.)
This is definitely a problem with the disk itself, not with the software 
it contains.

Don't know. You are correct in surmising that this system will be 
smaller and thus leave more breathing room for programs, but some 
programs will not run under 5.0.4, so I'm not sure if that's a worthy 
tradeoff.
