I think the choice for initializing as ProDOS is a red herring. This is
probably a minor bug in the ProDOS file system support which doesn't
suppress it as an initialization option for read only media (other file
systems are correctly suppressed). ProDOS support is the only one with
this bug, hence it is the only option appearing for initialization.
The initialization dialog is appearing because the computer thinks it
cannot read the CD-ROM. The problem is more likely to be with "Apple
CD/DVD Driver", or it could be a hardware problem with your CD-ROM
drive.
Can you boot from the system CD? (You'd have to insert it immediately
after restarting, and hold down the 'C' key.) If so, the problem is
almost certainly with something in your hard drive's system folder.
